The Capital Asset Pricing Model (CAPM) is a formula that tells you how much return you should expect from an investment, given how risky it is compared to the overall market. The core idea is riskier investment should pay more, otherwise nobody would invest in riskier options.

Expected Return = Risk-Free Rate + Beta × (Market Return − Risk-Free Rate)

CAPM has four components:
1. Risk-Free Rate (Rf)
In the risk-free return, you will earn the return on an investment in which the chances of losing money is zero. Usually, U.S. Treasury bills have zero risk because they are backed by the government. It represents the baseline return for just investing your money safely, with no risk involved.
2. Beta (β)
A measure of how much an asset's price moves relative to the overall market.
3. Market Return (Rm)
The expected return of the overall market, usually estimated using a broad index like the S&P 500. This reflects what investors expect to earn on average from holding a diversified portfolio of risky assets.
4. Market Risk Premium (Rm − Rf)

CAPM connects how much return you expect from an investment to how risky it is compared to the market. A simple straight-line relationship is followed here: the more risk an investment carries compared to the market, the more return you expect from it.
1. Start with the risk-free rate
This is your baseline, what you would earn with zero risk (example., Treasury bills). Every investment should at least beat this, otherwise why take on any risk at all?
2. Measure the asset's risk relative to the market (Beta)
Beta shows how sensitive an asset's returns are to overall market movements. It is calculated using historical price data, through a statistical formula: the covariance between the asset's returns and the market's returns, divided by the variance of the market's returns.
3. Calculate the market risk premium
This is the extra return the overall market is expected to offer over the risk-free rate: (Rm − Rf). It represents the reward investors demand for taking on market-wide risk.
4. Scale the premium by beta
Multiply the market risk premium by the asset's beta. A high-beta stock amplifies the market's risk premium; a low-beta stock dampens it.
5. Add it back to the risk-free rate
The final expected return = Rf + β(Rm − Rf) — the risk-free baseline plus a risk-adjusted premium.
